India’s Central Bank Shocks with Historic Rate Hike: What’s Driving This Bold Move Amid Rising Inflation?

Date:

RBI Increases Interest Rates for the First Time in 2023 to Combat Inflation

⚡ Quick Read (30-Sec Summary):

  • The Reserve Bank of India raised the benchmark repo rate by 25 basis points to 5.50%.
  • Retail inflation reached 4.8% in August, surpassing the RBI’s target of 4%.
  • RBI Governor Sanjay Malhotra indicated that rate cuts are unlikely in the near term.

On Wednesday, the Reserve Bank of India (RBI) raised interest rates for the first time since 2023, responding to rising inflation pressures shared by several major central banks. The central bank increased the benchmark repo rate by 25 basis points, reaching a one-year high of 5.50%, matching the forecasts of economists surveyed by Reuters.

Sanjay Malhotra, RBI governor, noted during his address that India’s economic growth remains robust despite global challenges, but cautioned that “inflation and its outlook are not benign, as they were last year.” The monetary policy committee announced a shift in its stance to “calibrated tightening.”

The decision to raise rates comes as India has experienced ten consecutive months of increasing retail inflation, which stood at 4.8% in August, above the RBI’s medium-term target of 4%. The RBI anticipates India’s core inflation to be 4.4% for the fiscal year ending March 2027, with headline inflation projected at 5.2%.

Malhotra declared, “Given the current conditions, rate cuts are off the table in the near term, and policy action ahead can only be a rate hike or a pause.” Both HSBC and Goldman Sachs forecast another interest rate increase from the RBI in December.

HSBC emphasized in a report that the markets are looking for a “credible” hike that demonstrates the RBI’s commitment to controlling inflation, warning that a perceived dovish hike could undermine India’s attractiveness to global investors.

Furthermore, the RBI upgraded its economic growth forecast for India by 40 basis points to 7.1%, supported by resilient activity. However, it acknowledged potential headwinds from ongoing geopolitical tensions, trade frictions, stricter financial conditions, and high international commodity prices.

India remains the fastest-growing major economy, yet it is viewed as vulnerable to supply disruptions caused by the ongoing conflict in Iran. The country relies on imports to satisfy nearly 85% of its fuel demands, with the Strait of Hormuz serving as a critical supply route prior to the outbreak of the conflict.

The threat of El Niño this year also looms large, with the World Bank reporting that India experienced its fourth-driest June-August period since 1960, which could drive up food prices.

The World Bank predicts that India’s economic growth will slow to 7.1% in the financial year ending in March 2027, compared to 7.8% in the preceding year. The report notes that the country’s economic performance has exceeded expectations despite ongoing trade and geopolitical uncertainties, though it is set to moderate in forthcoming quarters.

In the June quarter, India posted an impressive 7.8% economic expansion, contrasting with the cooling growth rates observed in major economies like the U.S., China, and Japan, attributed to trade disruptions, geopolitical instability, and surging energy costs.

In a parallel move, the U.S. Federal Reserve raised interest rates for the first time in over three years last month, while the Bank of Japan increased its rates to a 31-year high, reflecting rising global energy prices. South Korea and European central banks have also raised interest rates recently.

Following the RBI’s announcement, yields on the benchmark 10-year government bond increased by 5 basis points to 7.243%, whereas the Nifty 50 stock index declined by 0.7%.
