Federal Reserve Drops a Bombshell: Are Rate Hikes Coming Sooner Than We Thought?

Date:

Fed Presidents Call for Higher Interest Rates to Combat Inflation

⚡ Quick Read (30-Sec Summary):

  • Alberto Musalem and Lorie Logan advocate for increased interest rates to tackle persistent inflation.
  • Expectations rise for a December rate hike as futures traders see a 76% probability of a quarter-point increase.
  • Musalem warns that inflation remains “too high” amid positive economic indicators.

Two Federal Reserve presidents expressed the necessity of raising interest rates to manage ongoing inflation. Alberto Musalem, President and CEO of the Federal Reserve Bank of St. Louis, indicated that another rate hike is imminent. Lorie Logan, President of the Dallas Fed, suggested at least two more quarter-point hikes are essential.

Their remarks follow the Federal Reserve’s decision on Wednesday to maintain current rates, providing initial insights into their outlook. This has led to speculation among investors about potential rate increases at the upcoming Federal Open Market Committee (FOMC) meeting in December, with Fed funds futures traders assigning a 76% chance to a quarter-point hike, according to CME’s FedWatch tool.

In a speech at the Shadow Open Market Committee in New York, Musalem stated, “I judge that additional firming of monetary policy will be necessary, and soon.” He emphasized that smaller, incremental adjustments are less disruptive than larger changes made later and could mitigate adverse impacts on the labor market and economic growth.

Logan corroborated this sentiment, arguing, “It remains clear to me… that the FOMC needs to implement at least two more 25-basis-point rate increases.” However, she clarified that this approach does not necessitate rate hikes at every meeting. Logan conveyed that “skipping a meeting does not change the monetary policy destination,” advocating for a pause after the predicted hikes to assess economic developments.

Inflation is ‘Too High’

Musalem expressed optimism regarding the U.S. economy, describing it as “resilient” and citing a stronger-than-expected growth rate of 3.4% based on recent GDP data. He noted positive factors, such as advancements in artificial intelligence and accommodative financial conditions. While acknowledging the labor market’s stability, with an unemployment rate of 4.2%, Musalem cautioned that inflation remains “too high,” referencing the personal consumption expenditures price index, which exceeded 3% annually.

He stressed the importance of monitoring core inflation closely and indicated that inflationary pressures could persist if monetary policy remains unadjusted. Musalem asserted, “The best that monetary policy can do now for employment and economic growth is to restore price stability in a timely manner.”

Two FOMC members dissented from the recent decision to keep rates unchanged, advocating for a quarter-point increase: Governor Lisa Cook and Cleveland Fed President Beth Hammack.

Former Fed Officials Weigh In

Former Richmond Fed President Jeffrey Lacker expressed agreement with Musalem and Logan’s push for a rate hike. He remarked on CNBC, “I’ve been surprised by the lack of urgency,” noting that inflation rates have been high for an extended period. December’s anticipated hike would mark the second increase of 2026, following a quarter-point hike in September, the first rise in borrowing costs since 2023.

Additionally, James Bullard, a former St. Louis Fed president, criticized Federal Reserve Chairman Kevin Warsh’s proposal to shift focus at certain meetings away from live rate decisions. Warsh’s plan involves convening Fed meetings in 2027 and 2028 dedicated to broader policy discussions without rate decisions. Bullard argued that this could hinder timely responses to economic volatility, while Lacker suggested increasing the number of meetings to alleviate pressure on individual sessions.
